Incorrect. mp3, wma, aac (iTunes), m4a (also used by iTunes I believe), and aif formats are supported.
Now as for copy the iTunes library straight to the stick, not sure. iTunes has a convoluted file structure by default. There's a guy on this forum who built a program specially to take your iTunes playlists and extract them to a USB stick. It's called CarPlaylist. Give that a shot.
