No, they are in the wrong for sure. You are bringing your own financing, so he is lying about you needing to fill out a credit app with him. If they cannot agree on accepting the payment from your credit union, personally, I would just kill the deal. You should be able to find another dealer that actually wants to sell a car instead of screw around with you like these morons do.
